One of the most common questions business owners ask is, “How much will an employee benefits plan cost?” Unfortunately, there is no standard answer.
The cost of employee benefits depends on several factors, including employee age, family status, salaries, industry, plan design, and claims experience. Two companies with the same number of employees can have very different premiums.
Family status is particularly important. A family plan covers more than just the employee. In employee benefits, a family contract is often estimated to represent approximately 2.7 covered lives, meaning that spouses and dependent children significantly increase expected healthcare and dental claims compared to a single contract.
Because of this, a company with ten employees on mostly single coverage may have dramatically different costs than a company with ten employees where most staff have family coverage.
Understanding the Cost of Benefits
While insurers require demographic information to produce an accurate quote, there is a simple concept that helps explain how benefits are priced:
Claims + Administration Expenses = Premium Requirement
Over the long term, employee benefit plans must generate enough premium to pay claims and cover administration costs.
For an existing plan, one of the easiest ways to estimate whether costs are reasonable is to review annual claims and expenses.
For example:
- Annual claims: $24,000
- Administration expenses: $6,000
The underlying annual cost of the plan is approximately $30,000.
Dividing by 12 months produces a monthly cost of approximately $2,500.
If the company has ten employees, the average cost works out to roughly $250 per employee per month.
This doesn’t mean every employee costs exactly $250. Younger employees tend to cost less than older employees, and employees with family coverage typically cost more than those with single coverage. However, the calculation provides a useful starting point when evaluating overall plan costs.
Why Rates Increase
Many employers are surprised when premiums rise even though they personally haven’t submitted many claims.
Insurers look at the experience of the entire group. If prescription drug costs increase, dental utilization rises, or the average age of employees increases, premiums may need to increase as well.
This is why renewal increases are not always a sign that something is wrong with the plan. Often they simply reflect the underlying cost of providing benefits.
Looking Beyond Premiums
The lowest premium is not always the best value. A benefits plan should help attract and retain employees, support their health needs, and fit within the organization’s budget.
For smaller businesses, traditional group insurance, Healthcare Spending Accounts (HSAs), or a combination of both may provide the right balance between coverage and cost.
The key is understanding what is driving your premiums. When business owners understand the relationship between claims, expenses, demographics, and family coverage, they can make more informed decisions about their employee benefits strategy.
